Screwloose was a filly born in canterlot to two famous architects, her mother died when she was young. Growing up, she was often teased for her name, and eventually she became bitter enough to attack the only pony lower than her in her chain of life, a studious young filly named twilight sparkle.
She tormented her as a release of her anger at her neglectful father, as he had all but abandoned life since his wife died. Twilight grew to fear screwloose. When twilight was accepted into magic school, she was happy that her accomplishments had payed off, but also that she would be free of the torment screwloose wrought.
When the sonic rainboom triggered twilights magic, it affected much more than that single tower in canterlot. Twilights magic affected all of canterlot, and caused many minor disasters in the city.
You see, magic is heavily intertwined with intent, the will is what fuels the spell, what guides its power. In the huge surge of power, the magic began to alter the world due to her subconscious.
This is where screwloose comes in. The magic felt the subconscious malice towards her, and acted upon it. It demonized her, turning her into the fearful caricature twilight feared, an animal, wanting only to torment her.
Celestia, after calming twilight, had to survey the damage. The convulsing mad mess of a filly was brought immediately to canterlots hospital, where they tried anything and everything to cease twilight's magics hold on her brain, but nothing worked. Twilights subconscious had latched into her brain, and the princess had even used her magic, it was deemed hopeless, that the best they could do was to tame the animalistic caricature that was screwloose, so she could at least be happy.
Brought into ponyvilles hospital, she began a long and arduous process, attempting in some way bond with the pony, who refused any attempt at kkindness or affection, but was wore down over time to furious acceptance. Screwloose was treated over and over, but it seemed a lost cause, until fluttershy was asked to step in, as a last ditch effort. The results were miraculous, as screwloose came out of her shell, they began to train her as if she were a true dog. Eventually, as the only pony that she ever reacted kindly to, fluttershy is now in custody of her patient, and is going to live the rest of her days in her care.
Twilight is not aware of the damage she has caused to this day, and no one is in a rush to inform her

I don't exactly see how 'Barking like a mad dog' = 'retarded'. That's kind of a large leap, no offense.
And your backstory for her is pretty good, but I'm always more keen to find a 'happy tragic backstory' if that makes any sense.

Well, it does make sense. She was clearly in the hospital, and was barking, which is generally not a thing sane people do, and was wearing a hospital gown. It just doesn't make sense if a perfectly right minded pony was in the hospital barking like a mad dog with unkempt features and dilated eyes.

Which is why I'm going for the 'insane' theory. She's clearly not in her right mind. Maybe it's some kind of mental disconnect, where her mind thinks something and her body reacts differently. The barking could be her mind trying to talk to the outside world. I love that kind of tragic interpretation.

I just wanted to suggest this as an idea for screwloose, because I think it sounds interesting. But what if she's not really insane, it's just that her talent is bringing herself down to the level of patients to better understand them, the whole dog thing being a part of this.
Just a suggestion.
