To be fair if you step back and look at it from a completely practical and nonbiased perspective like Doctor Hyde did when he originally explained it is then it does make sense, Magic would have ceased to be if the factory doesn't do it's job. Now his talk of racial cleansing and all that is wrong but the problem is that the inspector is judging them on their moral standing. I think if this story has the Inspector shutting down the factory it would be interesting to have some sort of epilogue where years later the world, or at least the ponies, are dead because the factory was shut down proving that while the system was corrupt the underlying problem was fixed enough to allow society to survive.
