More or less the latter. The images that racoonkun made have horned and winged humanizations, so it's within the realm of possibility that this human world still has Equestrian magic, just that peeps are humans rather than ponies.

1) Equestria Girls refers to the Equestria Girls series. This is more of a humanized AU.
2) The Reader's parents are implied to be Kadoya Tsukasa (from Kamen Rider Decade) and Velvet Scarlatina (from RWBY), not to mention that the Reader in question is a faunus.
